One year from now, if interest rates have risen to 4%, ABC Corp will have saved money by entering into the FRA. This is because it will borrow at the fixed rate of 3% specified in the contract, instead of the higher market rate of 4%. On the other hand, if interest rates have fallen to 2%, ABC Corp will have lost money by entering into the FRA. This is because it will be obligated to pay the fixed rate of 3%, even though it could have borrowed at a lower rate in the market.

In exchange for the fixed interest rate, ABC Corp pays a premium to the bank. The premium is calculated based on the difference between the fixed rate and the market rate at the end of the contract. If the market rate is higher than the fixed rate, the bank pays ABC Corp the difference. If the market rate is lower than the fixed rate, ABC Corp pays the bank the difference.
